Customer Lifetime Value: A Simple Way to Estimate It

Estimate customer lifetime value from order value, purchase frequency and retention, see why to use gross margin, and compare CLV with acquisition cost.

Customer lifetime value (CLV or LTV) estimates how much a customer is worth to your store over the whole relationship, not just their first order. It tells you how much you can afford to spend to win a customer.

The simple formula

CLV = Average order value × Orders per year × Years as a customer

A store with a $60 average order, customers buying 3 times a year and staying about 2 years: 60 × 3 × 2 = $360 of revenue per customer.

Use profit, not revenue

Revenue isn't what you keep. Multiply by your gross margin to see what each customer contributes after product costs:

Profit CLV = CLV × Gross margin

At a 40% margin, $360 of revenue is worth $144.

Estimating customer lifespan

If you know the share of customers who stop buying each year (churn), a rough lifespan is 1 ÷ churn rate. A 50% yearly churn suggests an average lifespan of about 2 years. Subscription businesses often calculate this monthly.

CLV vs. CAC

Compare profit CLV with your customer acquisition cost (CAC), the marketing and sales spend needed to win one customer. A ratio of around 3:1 is often quoted as a healthy target, but the right number depends on your cash flow and how quickly you earn back the acquisition cost. In the example, a CAC of $48 gives a 3:1 ratio.

Ways to raise CLV

  • Increase average order value with bundles or free-shipping thresholds.
  • Encourage repeat purchases with reminders, subscriptions or loyalty rewards.
  • Reduce churn with good service and easy returns.
  • Protect your margin: discounts raise sales but lower profit per order.

Keep it honest

Early on you won't have years of data. Use cautious assumptions and update the estimate as real repeat-purchase data comes in. Working out CLV separately for customers from different channels often shows which channels bring in the most valuable buyers.
